Will electing S Corporation status ALWAYS save your business thousands in taxes? While that can be true, an S Corp also brings additional payroll requirements, tax filings, costs, and…
And for those of you saying, I don't even know what an S corporation is, let's start with the basic concept, what an S corporation is and what it actually does.
With an S corporation, you're taking your already established entity, whether that's an LLC or whether that's a corporation, and you're simply making a tax election, electing for that entity to be taxed as an S corporation.
We're simply saying, OK, we already have an LLC or we already have a corporation or we're going to go create one at the state level.
And then once that's opened, we're electing to have that entity be taxed as an S corporation.
So that's a big confusion a lot of people don't understand, is it's just a tax election.
You create the entity, or you have an existing entity, and then we elect for it to be taxed as an S-Corporation.
And the main benefit for electing S-Corp status is to save on self-employment taxes.
The main reason that we use an S-Corporation is to help eliminate or minimize the amount that we pay in self-employment taxes.
So where this really makes sense, the main reason that we're going to use an S-Corporation is for access.
active income, business income of things that we're actively participating in.
If we have rental properties or we have investments or businesses that we're not actively in, we're outside investors or it's a long-term rental, we don't want that anywhere near an S corporation.
S corporation is there to help minimize the amount we pay in self-employment taxes, and you pay self-employment taxes when you have active businesses that you're a part of.
So we have your total income, and we split a portion of it into a salary, W-2 salary to yourself as owner of that company, and then a portion of it into distribution, which is where you just take money out of the business bank account, transfer it from the business bank account to the personal bank account, and that's a distribution.
So with S-Corporation, we split your income into two pieces, a salary and a distribution.
And we'll talk through some examples of how this actually works and where the real savings is.
It's simply a tax election, and the main reason that we look for an S-corporation is to help minimize the amount that we pay in self-employment tax.
Now, there's other reasons and other benefits as well, but that's the main reason that we're going to talk about.
